What MACD Is Built From
MACD is constructed from two exponential moving averages (EMAs). The standard settings are 12-period and 26-period EMAs:
When the shorter EMA is above the longer EMA, the MACD line is positive - suggesting bullish momentum. When below, bearish momentum.
The Three Components
- MACD Line: The difference between the fast and slow EMAs. Represents the current momentum direction and strength.
- Signal Line: A smoothed version of the MACD line. Acts as a trigger for crossover signals.
- Histogram: The visual difference between the MACD line and signal line. When the histogram is expanding, momentum is accelerating. When contracting, momentum is decelerating.
Crossovers: Late Confirmation
The most popular MACD signal is the crossover:
- Bullish crossover: MACD line crosses above the signal line.
- Bearish crossover: MACD line crosses below the signal line.
Crossovers work best in trending markets with sustained moves. In ranges, they are unreliable.
The Histogram as Momentum Slope
The histogram is often more useful than the crossover itself. Think of it as the "slope" of momentum:
- Histogram expanding (growing bars): Momentum is accelerating in the current direction.
- Histogram contracting (shrinking bars): Momentum is decelerating - the trend may be losing steam.
- Histogram flipping (positive to negative or vice versa): Momentum has shifted direction.
Watching the histogram contract before a crossover can give you an earlier warning than waiting for the crossover itself.
Regime Shifts
A regime shift occurs when the market transitions from one state to another - trending to ranging, bullish to bearish, low volatility to high volatility. MACD can help identify these transitions:
- When the MACD line crosses the zero line (not just the signal line), it suggests a more significant shift in the underlying trend.
- A histogram flip combined with a price structure break (e.g., breaking a key support level) is a stronger signal than either alone.
MACD Divergence
Like RSI, MACD can show divergence - price makes a new high but MACD makes a lower high (or vice versa). The same warnings apply:
- Divergence is a warning of weakening momentum, not a guaranteed reversal.
- In strong trends, divergence can persist for a long time.
- Always combine divergence with price structure confirmation.
When MACD Fails
- Choppy/ranging markets: Constant crossovers, all false signals.
- Fast V-reversals: MACD is too slow to catch the turn.
- Low-volatility drift: Price creeps slowly in one direction; MACD stays flat and uninformative.
No indicator works in all conditions. Knowing when MACD is not useful is as important as knowing when it is.
