Patterns Are Hypotheses, Not Predictions

Chart patterns are visual structures that traders have observed repeating over decades. They represent common sequences of supply/demand behavior. However, they are probabilistic, not deterministic - a pattern increases the likelihood of a certain outcome but never guarantees it.

The biggest mistake traders make with patterns is treating them as certainties. A head-and-shoulders pattern doesn't mean price will drop. It means the structure suggests distribution, and if it completes, the probability of a decline increases.

Common Continuation Patterns

Continuation patterns suggest the existing trend will resume after a pause:

  • Bull/Bear Flag: A sharp move (the "pole") followed by a tight, counter-trend consolidation (the "flag"). Breakout from the flag continues the original direction.
  • Ascending/Descending Triangle: One flat boundary and one sloping boundary. Price compresses into the apex before breaking out.
  • Pennant: Similar to a flag but with converging trendlines (symmetric triangle after a sharp move).

Common Reversal Patterns

Reversal patterns suggest the existing trend may be ending:

  • Head and Shoulders: Three peaks - the middle (head) is the highest. The "neckline" connects the lows between the peaks. A break below the neckline suggests reversal.
  • Double Top / Double Bottom: Price tests the same level twice and fails. Suggests the level is holding and a reversal may follow.
  • Rounding Bottom: A gradual shift from selling to buying pressure, forming a U-shape.

The Invalidation Principle

Every pattern must have a clear invalidation level - a price at which the pattern is considered failed:

  • For a bull flag: invalidation is a break below the flag's low.
  • For a head and shoulders: invalidation is a new high above the head.
  • For a triangle: invalidation is a break in the wrong direction with follow-through.
No invalidation = no plan. If you can't define where the pattern fails, you can't define your risk. And if you can't define your risk, you shouldn't take the trade.

Why Patterns Fail

  • Forcing patterns in noise: If you look hard enough, you can "see" a pattern in random data. This is pareidolia (seeing faces in clouds) applied to charts.
  • Ignoring context: A bull flag in a strong downtrend is fighting the higher timeframe. Context overrides pattern.
  • Crowded patterns: When everyone sees the same pattern, the "obvious" breakout becomes a liquidity target. The pattern gets front-run or swept.
  • No volume confirmation: A breakout without volume is suspect.

A Pattern Without a Level Is Just a Drawing

Patterns are most meaningful when they form at significant price levels:

  • A double bottom at a major support zone is more meaningful than a double bottom in the middle of nowhere.
  • A bull flag that breaks out into clear air (no resistance above) has better odds than one breaking into immediate resistance.

Always ask: "Where is this pattern forming?" before asking "What does this pattern predict?"
